Its an illusion, the work of Maya. We are free all the way through it just appears to us that we are not. We are in the spiritual realm right now it is just that it has been made physical through the density of the vibration of the life-force that is manifesting the thought-blueprints of the Creator. So life is both an illusion and a reality. It is a mixture of both.

Your friend may hold her view on it and that is fine, but you must recognize that she is probably not in a position to know this for sure, it is something she has read somewhere, probably from the writings of Blavatsky as you have said. I have read some of her works, she did indeed study Hinduism but my feeling is that some of her ideas are a little out-landish and wrong though this is of course just my opinion.
