I would have to say that her comment about the islands was as sarcastic as the rest of their conversation. I got the feeling from this conversation that Sancho's wife was a little more realistic and understanding about what was going on than he was obviously. By this time he is so lost in Don Quixote's madness that he seems to really believe that "there's nothing better in life than being an honest man who's the squire of a knight errant who goes in search of adventures." It just seemed to be that she was a little above him in regards to her sanity. She's poor and stupid maybe but she knows that this is all a big joke.
