In my past experience with merchant characters, I never once have held the item I was making to improve it. I always left it in my inventory. Say you are wanting to improve a crude, bronze dagger for example. What I've usually done was type forge with it in my inventory. It'll bring up a list of things you can forge. Next just type forge a bronze dagger (or whatever item you're making). I don't think you get that "you have finished creating" thing. Anyway, just try everything, you'll eventually figure out the best way to do it.
