I don't think that Sancho is denying that imitation; in fact, he seems to be fully aware of it because of his proximity to Don Quixote. When he objects to Don Quixote's plans and dreams, he seems to be objecting to the ridiculousness that stems from choosing a poor model, although James is accurate in pointing out that he is very willing to adhere to the silly model when it indulges his own fantasies. Perhaps this has something to do with Girards insistence that we never see our own triangles/scapegoats (I love what he says on page 41 of Scapegoat: "We must question ourselves if we are to understand the enormity of the mystery [you could substitue "imitation" for "mystery"] . . . We only have legitimate enmities . . . Hypocrite lecteur, mon semblable, mon frere.").

I think that, perhaps, what this indicates to us, is that Pancho is aware of that DQ is ridiculous in his imitation, but not that he is also ridiculous, or that this imitation leads to an unwise life. This semi-awareness of mimesis could explain why he advocates it for DQ again at the end.
